Using a credit card to work up a huge debt is probably the easiest thing a young adult can do. Reasons unknown, all of us feel more comfortable handling a credit card than handling cash.

High credit card debt results in heavy and perpetual losses until the debt is nullified, because the interest rates on credit card debt are unusually higher than normal loans. One ends up losing more money paying interests than that has been spent, not to mention the repercussions on credit rating when one fails to meet up with the payments. These debt traps can actually be used for your benefit if you follow a little prudence and the following tips:

Keeping in mind the interest rates transfer you balances to the lowest rate card where you might get a 0% or lowest possible rate or some period of time. During this period you can attack your other debts that are attracting heavy interest. Be prepared and keep track of other balance transfer offers and get ready to repeat the process towards the end of the period on the first offer. If you don’t find one, pay off as much as you can to reduce burden. Due to intense competitiveness of the credit card industry, you will always find 0% offers on the market. Always remember, the debt still exists.

Another useful and efficient tool to reduce your credit card burden is a debt consolidation loan. These loans carry far lower rates of interest compared to credit cards. You can take a debt consolidation loan at a lower rate and do away with all the debt, only make sure your repayments are on time so that you credit rating does not take any more beating.

Another way of reducing credit card debt is to exercise self restraint. This is easier to preach than to do, but the only practical way out of this is to slice up your cards, so that there is no induction to spend unless you have extra money.

Cards that don’t report credit limits are just one of the hidden threats to your credit score. Here are some of the potential hits you might be taking, and how you can fight back.

Accountant John Johnson of Springdale, Ark., painstakingly rebuilt his credit after some business reversals several years ago. But the credit-card issuer that initially helped him is now standing in his way.

Capital One refuses to report its customers’ credit limits to the three major credit bureaus. Instead, the bureaus use the highest balance a customer has charged as a proxy for the limit.

As a result, the customers’ all-important "debt utilization ratios" — the portion of their available credit these borrowers are actually using — can appear artificially high. That can depress borrowers’ credit scores, the three-digit numbers lenders use to help determine creditworthiness.

Lower credit scores can mean higher interest rates on mortgages, car loans and other borrowing, as well as potentially higher insurance premiums, since many insurers also use credit-scoring systems to help gauge risk.

Hidden threats

Making on-time payments to Capital One cards over the years has helped Johnson rebuild his credit scores, but he says its policy on credit limits is hurting him now. Capital One’s practice makes Johnson appear to be using more than 60% of his credit limit, when in fact he’s using less than 40%. He tried disputing the issue with the credit bureaus, to no avail.

"I got pretty hostile after awhile," Johnson admits. "I just don’t understand why they (Capital One) would do that."

Cards that don’t report credit limits are just one of the hidden threats to your credit. Here’s what you need to know about some of the potential hits you might be taking, and how you can fight back:

Missing limits

Two basic types of issuers tend not to report limits: Companies that offer cards with no preset spending limit, like American Express, and companies, including Capital One, that have a corporate policy to keep the information secret. Not reporting the limits can prevent competitors from spotting a company’s more creditworthy customers, since those tend to be the ones with higher limits. (A South Carolina consumer, by the way, has filed lawsuits against the three credit bureaus alleging this practice violates federal fair credit reporting laws.)

As a proxy for the credit limit, card issuers may report the highest recent balance, the highest balance ever or some other number of its choosing. You’re most likely to be hurt by a missing or inaccurate credit limit if you haven’t had credit for very long, you have a troubled credit history or the cards with missing limits are the only ones you have.

How to Evaluate Credit Card Processing Companies

Having difficulty finding and choosing a bank or financial organization to process charge card sales for you?

You aren’t alone. Although there are a number of financial services now offer merchant accounts to homebased, mail order and Internet businesses, finding the right one for your small business is still a difficult task, fraught with many pitfalls, both before and after you get the account. 

For starters, many banks won’t offer merchant accounts  directly to small businesses. Instead, small businesses need to go through third party providers who secure the merchant account, for you.  Each of these third parties may have different fee structures and somewhat different rules.  

To complicate matters, if you are processing orders online, there are several online gateway systems to process credit cards. Whatever shopping cart software you choose has to interface with these gateways. Not all shopping carts work out of the box with all gateways. Thus you need to be sure the shopping cart you plan on using will work with the merchant card you choose. 

Rates and fees
Many factors can influence the discount rate and other fees you pay for the privilege of accepting charge cards. Among those factors: the length of time you have been in business, the percentage of your sales that are made over the phone or the Internet, the type of business you are in, the number of years you’ve been in business, your personal credit rating, the average dollar amount of each sales transaction, the total dollar amount of sales per month. Service fees tacked on by the third party providers or by their sales people, can also add to your costs.

Typically, however, discounts rates ranged from 2.25 to 3 percent for home and small businesses that accept mail order and phone orders. 

Some companies were charging as much as 5 percent discount rate. While poor personal credit or the type of business you run might possibly cause you to have to pay that much, do not agree to such a high a discount rate until you have personally determined that no other company will process your charges at a lower rate. Even though banks in many parts of the country still don’t want to deal with home and small business merchant accounts, it is not as difficult as it once was for new, home mail order businesses to get merchant status - at least not if the owners have good personal credit and aren’t "adult" products or services.

Some companies advertise discount fees less than 2 percent. Usually these lower fees are for  swiped  transactions (sales made by running the customer’s credit card through a machine). 

Therefore, in comparing processors, be sure to find out what all of the fees will be. Compare not only the application fees and the discount rate, but also the initial cost of equipment, transaction fees (the fee you pay on top of the discount for each transaction you process), monthly minimums, voice verification charges, address verification (if extra) fees, monthly statement fees, and any other costs you will incur. A difference of 10 cents on the transaction fee is equivalent to a one-half a percent on the discount rate if your average sale is $20.

Some companies require you to maintain an account in their bank in order to process cards. Read all such agreements closely to determine under what circumstances the bank can put a hold on your account, and how much of the account it can hold back. Find out how often you can withdraw money from such accounts, and check with your own local bank to find out how long it will take to clear checks drawn on the merchant bank.

Pay close attention to the cost of equipment or software for processing the charges, too. Identical software and comparable hardware varies in price by as much as $600 or more depending on who you use purchase it from.

If at all possible do not lease equipment or software. Buy it at the start. By leasing it you often set yourself up for three or four years of noncancellable lease payments and wind up paying thousands of dollars more than necessary.

Be sure to read ALL applications forms and contracts mailed to you carefully. Read all of the small print. Several companies will charge you if you want to stop processing charges through them in less than two to three years.  That cancellation fee is separate from any noncancellable lease clauses for equipment.  If you are planning to sell via mail order, look for information on the application form and contract about the percent of transactions you can process as phone orders (non-swiped). What the salesman says on the phone may NOT be what the application actually says. If there’s a dispute, what will stand up is what is on the printed contract you get, not what you say the salesman told you.

Check to see under what conditions the company can terminate your account, and, whether there are monthly minimums or maximums.

The Application Process: What to Expect
Some  companies will want the right to send a representative to your place of business (including your home if that’s where you do business) to take a photo of your office. This is to verify that you are at the location you say you are. Some will accept a photo of your office instead of the onsite visit.

Depending on which company you are dealing with, you may have to provide any or all of the following: copy of your business license or certificate of doing business (dba); profit and loss statements; copies of previous years’ tax returns; photo of your office.

All will require two-way access to a your bank account if you are accepted. This allows them to deposit funds into your account and also allows them to withdraw them if there are charge backs.

Debt won’t bring down our house of cards

THE 40th anniversary of the launch of Barclaycard, to be celebrated this week, provides an excuse to look at credit and debt. Have credit cards oiled the wheels of the economy or just allowed us to sink deeper and deeper into debt?

The history of plastic cards in Britain is interesting. Barclaycard’s 1966 launch was preceded in the UK by Diners Club, in 1962, and American Express, in 1963. Both were charge cards — you have to pay off the amount in full at the end of the month — rather than credit cards.

Barclaycard, launched in an era of belt-tightening and sterling crises, did not have a huge initial impact, although it claimed 1m cardholders and a network of 30,000 retailers at the time of the launch. The other banks took until 1972 to follow with their joint venture, the Access card, but it took years before credit cards reached out to the population as a whole, being long regarded as the preserve of Cortina-driving executives with drip-dry shirts and expense accounts.

A few days ago I was sitting next to Lord Howe, who as Sir Geoffrey Howe was chancellor of the exchequer from 1979 to 1983. We reminisced about some of the changes he introduced, including the liberalisation of credit. Until 1982 credit for most consumers meant hire purchase, essentially a loan from the store, and there were strict rules governing how much could be borrowed. His abolition of hire-purchase controls in that year, together with other liberalising measures during his time in office, changed the credit climate irreversibly.

Today, of course, plastic cards are ubiquitous. There are 70m credit cards (11m of them Barclaycards), 67m debit cards (a later innovation) and just under 5m charge cards in use in Britain. That does not mean everybody has one — the average credit-card user, for example, has more than two. Take-up of credit cards in Britain is 63% of the adult population, higher than in most European countries but lower than the 80% in America.

As one who regularly snorts with impatience when waiting in a queue behind somebody making a ridiculously small purchase with a credit card, I was surprised to discover it was only as recently as 2004 when plastic (credit, debit and charge cards) overtook cash as the main form of payment.

What has been the effect of easy access to credit cards? Many people worry that as a nation we are wallowing dangerously in a lake of debt and that it won’t take much — perhaps an interest-rate hike or two — to push us under. As an aside, last week’s MPC (monetary policy committee) minutes did not suggest this is going to happen soon, although credit-card interest rates, including Barclaycard’s, have been rising.

The Consumer Credit Counselling Service said last week that the number of people in “extreme debt” had doubled over the past year. It dealt with 280,000 clients last year, and found that the biggest problems were not among the young but the middle-aged, 40 to 59-year-olds. The Citizens Advice Bureau says it helps more than 1m people a year who are struggling with debt problems. Personal bankruptcies have been rising sharply, although partly because of changes in the law.

One of the most difficult things to get across is that you can have a situation where many people are struggling with debt, but it is not a macroeconomic problem. Mervyn King, governor of the Bank of England, tried to square the circle recently by describing the number of people getting into difficulty over debt as “a potentially large social problem”. The question, perhaps, is how far such a problem has to go before doing some economic damage.

The Bank’s latest survey, carried out with NMG Research, was published last month. It showed that two-fifths of households were debt-free, 43% had mortgages, and 41% had unsecured debt (some, of course, have both). The vast majority of households have more assets than debt. About one in 10 households with unsecured debts found them to be a heavy burden. The proportion has not changed much over the past decade.

The number struggling with their mortgages, about 7% of those with home loans, has risen over the past three years but is still lower than it was for most of the 1990s.

For those who are concerned about debt, credit cards offer the easiest access to it but it would be misleading to blame them for household indebtedness. Britons owe £1,191 billion, equivalent to more than 95% of the UK’s gross domestic product, but £999 billion of that is accounted for by mortgages. Of the remaining £192 billion of consumer credit, £56 billion — less than 5% — is owed on credit cards.

This is as it should be. Given the rates of interest charged on credit cards, nobody should borrow on them for any length of time — as Matt Barrett, Barclays’ former head, once famously pointed out. And, while mortgage lending is up by 11% on a year ago, the growth of consumer credit has slowed to 7%.

Credit cards, meanwhile, are undoubtedly of benefit to the economy. A report on the credit-card industry by Economy.com, an economic consultancy, found its contribution to employment was 111,000 jobs, and to the exchequer more than £8 billion of taxes each year.

Credit cards save £5.5 billion a year over paper-based payment systems, and have saved consumers more than £12 billion annually in interest (the interest-free period between transaction and payment). Cards allow people to smooth out their payments.

“Even taking debt into account, credit cards have been of significant net benefit,” said Paul Guest, the report’s author. Perhaps the easiest way of thinking about this is to imagine life without credit cards. Internet businesses would struggle, as would many others. The effect of getting rid of credit cards would be to cut GDP by £22 billion over three years, mainly by reducing consumer spending, it found.

Some would say that would be no bad thing. But spending is the economy’s lifeblood. Credit cards help to keep it flowing.

PS: Not everybody will know of Toshihiko Fukui but they should note the name. The Bank of Japan governor is caught up in a scandal over his investments in the Murakami Fund, whose founder, Yoshiaki Murakami, was arrested this month for insider trading. Fukui’s defence is that he sold up in February, although he might have known then the authorities were preparing to move against Murakami. The governor has shed public tears and offered to take a pay cut.

Of rather more interest outside Japan is what Fukui (if he survives) and his colleagues might do to interest rates. Japan has had zero interest rates since 1999, apart from a short break during late 2000 and early 2001. The policy finally paid dividends with economic growth of nearly 3% last year and, more significantly, the recent end of the long period of deflation, or falling prices.

The zero-interest-rate policy, however, is set to end. Fukui said last week that policy would be “proactive”, which some interpreted as an end to zero interest rates as early as next month. Others are not so sure.

Grant Lewis, a Daiwa Securities economist, thinks the Bank of Japan will delay until the autumn, and the end of prime minister Junichiro Koizumi’s term in office. But he thinks when rates rise, they will eventually do so significantly, ending up at 3%. That really would be the end of the cheap-money era. 

  • Some things are far more important than interest rates. The sudden death at 43 last week of David Walton, a member of the Bank of England’s monetary policy committee, was both shocking and incredibly sad. He leaves a wife and young family. I had known him for nearly 20 years as an excellent economist and a thoroughly decent man. I shall miss him a lot.

Pre-pay travel cards take off

Paul Eden doesn’t want to take risks with his cash

They have been billed as the successor to the traveller’s cheque (didn’t everyone stop using those years ago?). Pre-pay cards, which can be loaded with currency and then used abroad, are becoming increasingly popular for holidaymakers wary of taking credit and debit cards with them when they travel.

But are pre-pay cards really the answer to travellers’ money worries? The idea behind pre-pay is simple. You purchase a card, for a fee of about £10, on to which you can load either euros, sterling or US dollars.

On the Post Office card, for example, you must load at least £250, or the euro or dollar equivalent, and can then top up in £50 increments. Cards can be used to draw money from cash machines or to pay direct in shops or restaurants in the same way that you would use a debit card.

As yet, there is only a handful of pre-pay cards on the market. The Post Office launched its version, the Travel Money Card, this month. American Express, Travelex, Western Union and iTravel also offer pre-pay cards and card experts expect the market to grow.

Rachel Thrussell, of Moneyfacts, the price comparison service, says that the market for pre-pay cards will grow because they offer “flexibility and protection”.

Robert Kenley, head of credit cards at moneysupermarket.com, the price comparison website, adds: “The concept of a pre-pay card has yet to take off on a large scale in the UK, but we expect more issuers to develop them.”

In the meantime, Mr Kenley says, holidaymakers need to watch out for charges levied by card issuers. “The charges can be a sting in the tail for travellers who may be better off using a credit card that is suited for use overseas,” he says.

There are a number of fees to take into account. One-off card-issue costs range from £9.95 at Western Union and iTravel to £20 at American Express. Then there are cash withdrawal charges. The cheapest card is from iTravel, which charges only 85p to withdraw cash, while Western Union and the Post Office charge £2 for each withdrawal.

Western Union also charges a fee of £3 every time you load your card, while the Post Office offers free loading for euros and dollars, but levies a 1.5 per cent charge when you load sterling.

There are also foreign transaction costs to consider with some of the cards. Western Union is the most expensive with a 4 per cent charge, and most pre-pay cards levy a redemption penalty of up to £10 if you want to cancel the card.

Despite these high charges, issuers expect the cards to be popular because they offer consumers both safety and convenience. Because the cards are not linked to a bank account and have their own personal identification numbers, they are secure and can be replaced quickly if they are lost or stolen.

However, there is one other drawback to taking a pre-pay card on holiday. If you pay for goods with a credit card, you are covered by the Consumer Credit Act if something goes wrong. This is not the case with pre-pay cards, which are effectively viewed as cash.

CASE STUDY

Paul Eden  enjoys adventurous sports but he would rather not take risks with his cash. The sailing enthusiast, above, is heading to Italy this month to compete in the 2006 Laser 4000 European Championships on Lake Garda and will be taking a Post Office Travel Money Card to avoid a rerun of an incident that occurred when he was on holiday in Europe last October.

“My credit card was skimmed and the fraudsters took £500 off the card,” Mr Eden says. “I got the money back eventually, but it made me more aware of the dangers of using cards abroad. The pre-pay card seemed a reasonable alternative.”

Your spending money alternatives

Credit cards

Before you decide to flex your plastic on holiday be aware that most credit card providers charge a minimum of 2.75 per cent for each transaction. Nationwide is the only big lender that does not charge for overseas purchases. Liverpool Victoria has no fee for purchases in the EU but levies a 2.75 per cent fee everywhere else. Cahoot charges 2.25 per cent globally.

Debit cards

Using a debit card abroad is not necessarily cheaper than a credit card because most banks also charge current account customers a foreign usage fee of 2.75 per cent. Again, Nationwide does not charge debit card customers for overseas purchases.

Cash

Many banks, post offices and high street travel agents sell foreign currency, but do not be tempted by “commission-free” offers. Always compare the total amount you receive for your money before you buy.

It can be convenient to withdraw cash from foreign ATMs but Samantha Owens, head of research at Moneyfacts.co.uk, the price comparison website, says that holidaymakers need to be aware of the cost. “Apart from Nationwide, all banks charge a fee or at least

1.5 per cent or £1.50 for debit card cash withdrawals,” she says. “People using credit cards for cash advances will face withdrawal fees and foreign exchange charges. They will also start paying interest immediately.”

Traveller’s cheques

These remain one of the safest ways to carry holiday money, although they can be inconvenient to cash. American Express traveller’s cheques are the most popular. As with holiday cash, you should purchase your traveller’s cheques from the agent offering the best overall deal. Foreign banks and bureaux de change will often charge a fee for cashing the cheques.
